Contextual ads are ads targeted to the content of a page, site section or
entire site.

In Google's case the AdSense program allows Adwords advertisers to
opt-in/opt-out of running their ad campaigns on sites that are part of the
AdSense program. The ads displayed on these site pages are targeted based
on the text content of the pages and at the advertiser's option the
geography of the site as well. See:

There are other companies who currently provide or are planning to provide
contextual advertising by matching publishers and advertisers, but the
Google resources will get you up to speed on how it works in general.
